I think the analysis Arno provided is exactly right, and has nothing to do with the TopLevelAdmin option.
From any working directory, if you create a directory named CVS (or 'cvs' on Windows, since it's case-insensitive) then _without changing directories_ issue just about any CVS command, you'll get the "PANIC" error message.
The red herring in this case is the fact that the current working directory also happens to be the root directory.
