Oh and I think the problem is that you set `terminal gfxterm' after the
image is loaded and not before.
The update-grub script (or grub-mkconfig now in trunk SVN) normally
generates it that way.
For example here a snippet from my debian config:

set timeout=5
set root=(hd0,2)
search --fs-uuid --set 1867fa8e-a3f0-422d-912e-7d07556d633c
if font /usr/share/grub/ascii.pff ; then

  terminal gfxterm
fi
### END /etc/grub.d/00_header ###

### BEGIN /etc/grub.d/05_debian_theme ###
set root=(hd0,2)
search --fs-uuid --set 1867fa8e-a3f0-422d-912e-7d07556d633c
insmod png
if background_image /boot/grub/debian-blueish-wallpaper-640x480.png ; then
  set color_normal=black/black
  set color_highlight=magenta/black
else
  set menu_color_normal=cyan/blue
  set menu_color_highlight=white/blue
fi
