I think this is best seen in the following commits to xt-mouse.el.
e2323775246 | * Fix mouse-position for xterm-mouse-mode
414de92a562 | * Initial child frames based on master
In short, it's
- Determine frame under (X, y) from by the terminal
- Give Emacs (frame, x', y') where x' and y' are relative to the frame
